pull your sd card out prior to the wipe and all the media on the sd card should be good!

Everything in memory, but it does not clear the content of an installed media card.

Good to have a backup, just in case.

1). Does the wipe that occurs when you enter the wrong password too many times do exactly the same thing as the "Wipe Handheld" menu option does?

    2) Does "Wipe Handheld" remove the OS as well and leave you with a blank screen and a blinking red light? Like formatting a hard drive on a PC? I've always wondered.

No. The security wipe restores it to near original condition.

All data, settings and third party app will be erased but the OS software will be intact and ready for use.

No. The OS remains intact. The device will be just as it was out of the box.
    OS and nothing else.

No. Just resets it to factory default. It does not wipe the OS.
