Perhaps you haven't realized it, but Picture Password actually squishes your image vertically. Try to find an image of a perfect circle at 1280 pixels height, you'll see that it will be a bit oval in the end result.

While you can choose any image, the picture password actually has a bar on top to display "cancel" and "emergency call". It seems that the presence of this element squishes the available space, and the device squishes the image instead of cropping it.

In order to see the image as it actually is in Picture Password, you'll need to do these 2 steps:

    1. Crop the image to take into account the top bar.
On Z10 I discovered that while the device is 1280 pixels high, the picture only has 1170 pixels available for it. Do whatever, as long as it's 1170 pixels high

    2. Stretch the image to 1280 pixels high
You need to actually stretch the image, not just add padding areas above/below it. This is done to counter the squishing effect it'll get in Picture Password

Your image is now ready for Picture Password!

Take a screenshot of a normal screen on your phone. Use it as your unlock image. Is it still showing the distortion that you observed before?

You're essentially asking "are you using the exact resolution for the image?"

The answer is: yes, I do. And yes, it's squished. I always alter images I use for my wallpaper manually for exact resolution
