I'm a bit confused as to what the standy button does. I know that when it is in standy, I still get incoming calls and sms, and i guess email. Is the bb basically asleep until the system pushes something out to it? This mode does help save battery too, right?
So one should use standy mode whenever the berry goes into your pocket, right? Will the phone still ring and/or vibrate and start flashing red if you get a message while in standy mode?

And you are correct about standby... conserves power and still allows communication. Sort of a quick way to lock the device as well if you do not wanna lock it
Problem: my blackberry's status light does not function while in standby mode. Is there a way to change this? Or is there at least a way to simply lock the keyboard when you put it in your pocket so that the light still works? (Without using a case, or a password)

The answer to you question can be found in your owners manual, or on the Help link on your BB. I would suggest you take a little bit of time and read the manual so as to become intimate with your BB, it will help in the better use and enjoyment of your BB.
